How to boost AI fraud detection effectiveness

AI-powered fraud prevention is rapidly transforming the financial services sector. Yet, despite the industry pouring billions into defences, global fraud losses exceeded $1tn last year. This staggering figure highlights that many institutions still fall short when deploying AI tools effectively to combat fraud.

According to Hawk, rules-based systems remain a critical part of fraud prevention, particularly for flagging obvious patterns quickly. However, fraudsters have learned to manipulate these systems, exploiting blind spots to carry out low-value attacks that evade detection. For instance, a fraudster might carry out multiple peer-to-peer transfers just below the system’s alert threshold, slipping through unnoticed.

These rigid systems can also create unnecessary friction for genuine customers. Take the example of a night-shift nurse trying to make a purchase at 2 am. Because the transaction falls outside typical customer behaviour, the system may block it, leaving the customer frustrated. While some friction reassures customers that their money is secure, arbitrary alerts damage trust and the user experience.

AI offers a more sophisticated approach. By analysing behaviour patterns, identifying anomalies, and reducing false positives, AI systems promise a significant upgrade over static rules. Yet, three major pitfalls often prevent financial institutions from unlocking AI’s full potential.

The first pitfall is not maximising risk signals. Many firms fail to integrate existing transaction data with customer information, preventing AI models from seeing the full picture. When datasets remain disconnected, fraudulent patterns go undetected. Conversely, combining transaction histories with customer profiles enables AI to learn from subtle patterns — such as repeated account registrations using similar email addresses — and flag suspicious activity early.

The second pitfall lies in the one-size-fits-all approach. Generic AI models may identify some known fraud typologies, but they often fail to account for regional, sector-specific, or customer-specific nuances. A $10,000 transaction might be highly unusual for a retail client but entirely normal for a wealth management customer. Bespoke AI models tailored to an institution’s unique data reduce false positives while improving detection accuracy, though they require time and resources to develop.

Finally, ignoring explainability is a growing concern. Many institutions still rely on black box AI models that lack transparency, frustrating fraud analysts and regulators alike. Without clear decision logic, analysts waste time investigating frozen transactions while regulators demand greater accountability. Interpretable AI models solve this by providing readable explanations for alerts, showing exactly why a transaction was flagged and ensuring consistency, fairness, and compliance.

As fraud continues to evolve, institutions must address these pitfalls to fully harness AI’s potential — improving detection accuracy, reducing customer friction, and meeting rising regulatory expectations.
