Artificial intelligence has rapidly emerged as one of the most transformative forces in modern financial services. Yet for investment advisers, embracing AI is far more complex than flipping a switch or onboarding a new piece of software.
According to ACA Group, fiduciary duty demands that advisers understand precisely how any technology functions — where it excels, where it fails, and how the associated risks interact with regulatory obligations.
ACA Group recently discussed what investment advisers need to know about AI and its potential risks.
Before firms can seriously evaluate use cases, let alone allow AI to influence client outcomes, they must first establish a genuine working understanding of the technology itself.
This is not a purely academic concern. Without foundational knowledge, firms have no reliable basis for judging whether an AI tool is fit for purpose, whether its outputs can be trusted, or whether its design introduces conflicts of interest that could harm clients. Advisers also need to be capable of articulating AI-informed processes clearly — to their teams, to clients, and ultimately to regulators. In that context, AI literacy has become an essential precondition for responsible adoption.
Understanding what AI actually is
At its most fundamental level, AI is a branch of information technology that replicates certain aspects of human cognition. It collects data, analyses it, synthesises it, and generates outputs in the form of new information or insights. Generative AI represents a more sophisticated tier within this landscape — systems capable of producing original content, from written text to images to synthetic datasets, rather than simply analysing what already exists.
The large language models underpinning most well-known generative tools are trained on enormous bodies of text, enabling them to identify patterns, draw inferences, and suggest actions. For advisers, the key takeaway is not the technical classification but the practical implication: these systems derive their intelligence entirely from the data on which they are trained and the tasks they are asked to perform. When a model is built on robust, properly labelled, and representative data, paired with well-constructed instructions, it can meaningfully augment human judgement. When the data is flawed, narrow, or biased — or the instructions embed misaligned objectives — the model will reproduce those shortcomings, often projecting a misleading sense of confidence in doing so.
Understanding the nature of both the model and its underlying data is therefore fundamental to evaluating the reliability of any AI output.
Where AI breaks down: structural risks advisers cannot ignore
The risks associated with AI are not hypothetical. They arise directly from the technology’s inherent properties and the statistical mechanisms it uses to generate outputs.
Most critically, AI cannot substitute for human intelligence or judgement. It does not reason or deliberate in any meaningful human sense, even when its outputs create that impression. It does not impose values or goals — those must be supplied by the humans who build and deploy it. And it does not grasp the significance of the data it processes. Interpretation and accountability remain firmly with human users.
AI models can also produce outputs that appear authoritative whilst being factually incorrect. Given the speed and scale at which AI operates, errors can propagate rapidly. For an adviser, this carries serious implications: if an AI-informed output shapes an investment recommendation or a client disclosure, the firm must be able to demonstrate that the information was accurate, adequately monitored, and subject to meaningful human review.
Errors can also arise from a mismatch between a tool and its intended application. An AI model designed to detect anomalies in transaction data may be wholly unsuitable for assessing whether a portfolio aligns with a client’s risk profile or investment objectives. Strong performance in one domain does not confer reliability in another. Advisers must therefore evaluate AI tools with specificity — assessing not only what a model is designed to do, but equally what it is not designed to do.
Data quality represents another significant source of risk. Models are only as reliable as the data used to train them. Poor data collection, inconsistent labelling, missing information, or skewed sampling can all introduce distortions — producing systemic inaccuracies or subtle biases that prove difficult to detect. Overfitting, a common modelling problem, occurs when a model learns patterns from historical data that do not transfer reliably to new scenarios. In an environment where suitability, fairness, and consistency carry regulatory weight, these risks demand serious attention.
Hallucinations — outputs that are entirely fabricated — present a particularly acute concern. These arise not from any intent to mislead but because the model cannot identify a meaningful pattern in the input and generates one anyway. Even isolated hallucinations can create serious regulatory and reputational exposure if they influence client communications or analytical outputs.
Cybersecurity adds yet another layer of complexity. AI systems process large volumes of sensitive data across sophisticated interfaces. Faulty APIs, data-poisoning attacks, reverse-engineering attempts, and model tampering all represent credible threats. Malicious actors have also exploited AI to facilitate financial fraud through deepfakes and impersonation. The power of these systems and the breadth of their attack surface make them a compelling target.
There are also perception-based risks that have nothing to do with the technology itself. Client anxieties about AI — particularly generative AI — can affect sentiment, adoption, and reputational standing. Advisers who lead with AI without clearly articulating its value proposition risk finding that public unease works against them.
What risk-informed AI literacy looks like in practice
Responsible AI adoption begins with genuine comprehension of both capability and limitation. Advisers must develop a clear understanding of how the technology works, learn to interrogate inputs and outputs critically, and recognise the failure modes that necessitate human supervision.
That means maintaining meaningful human oversight at every stage — what practitioners refer to as a “human-in-the-loop” — capable of assessing appropriateness, verifying explainability, enforcing data governance, and validating outputs before they can influence client outcomes. It also means insisting on explainability: advisers should be cautious of any tool whose inner workings cannot be described in plain language.
Data governance must sit at the centre of any AI strategy. Firms need to know where their data originates, how it has been processed, what rights attach to it, and whether it is appropriate for the intended application. Cybersecurity considerations must be embedded throughout the model lifecycle — from initial configuration through to ongoing monitoring and incident response.
Laying the groundwork for responsible adoption
This discussion is deliberately conceptual, because advisers cannot build meaningful governance or compliance frameworks without first establishing a baseline understanding of the technology. The practical dimensions — what regulators expect, how to structure AI oversight, how to evaluate vendors, and how to monitor tools throughout their lifecycle — depend entirely on this foundation being in place.
Firms that treat AI as a black box will encounter risk. Those that approach it as a discipline — one requiring continuous education, clear accountability, and ongoing scrutiny — will be far better placed to harness its potential without compromising client outcomes or regulatory standing.
